A very humorous solution! If she let her cat roam around, then it is not your fault. It entered your dogs' domain. She should have kept it indoors. Insensitive? Yeah, a little, but again, it is her own fault. I never let my cats go outdoors with the cars, dogs, and stupid humans lurking about.

Unfortunately, I will have to say that yes, it is your fault if it's your dog. If a child were on your property and the dog attacked the child, you would be held accountable for that too, right? And yes, the droppings comment was way over the top. This is why I never let my cat outside.

That's pretty nuts, they ATE a cat? Unfortunately I have some bad news for you: depending on where you live, you may lose your dogs, so I wouldn't piss off the neighbors too much.
